When I make an enchanted sword that is:
Cast-when-strikes flame 15 for 15 feet
I have the option to make it "on target" or "on touch".
It is more costly to make it "on target". When the weapon is a sword or
other melee weapon, does the "on target" actually have any effect?

I haven't tried this in Oblivion yet, but in Morrowind it was very
important. It meant that if the end of the sword rather than the hilt
struck the enemy, you still got the effect. "on touch" was at your hand,
and if your hand wasn't close enough you could lose a charge for no
effect at all. Since Oblivion has much better collision detection, I'd
hope that this has changed.

i assume "on touch" is physical contact, "on target" is when fired at

If it's a melee item, then touch is enough no need to do a target
unless your talking about spells only. If it's a spell then you want it
on target unless it's a buff increase spell.

I would also consider a weakness to fire on that item, cut down on the
distance as its not really wanted. Increasing the magnitude, decreasing
the distance, making a weakness to fire will also help. You might find
that your item eats mana, and would require a lot of recharging.
