I'm playing BG2 for the first time on PC, having played about 1/2 of
it for the Mac a few years back. I thought I remembered that you could
set an option for ally spells to not damage your other allies, but I
don't see that option any here. Am I just mistaken in this memory?

What do you mean by allies? People in your party?
This setting is, IIRC, part of the overall "difficulty" setting. One
one setting ("core rules", I think) your spells will damage/affect
anyone caught in the area of effect, allies nor not. On lower
difficulty settings, all party members are immune.
I cannot parse a definition of allies which is broader than party
members, so cannot help you there. I am not sure whether any of the
difficulty settings change the effects of spells on neutrals. I tend
to play on the default difficulty (the one below "core rules") and
AFAICT neutrals are affected normally by my spells.
